How do crypto liquidations work?
A risk-control process that forcibly reduces a leveraged position when its collateral can no longer support it.

Definition
A liquidation is the forced closing or reduction of a leveraged position after its collateral falls below a venue’s maintenance requirement. A trader using leverage controls exposure larger than the collateral posted. Gains and losses apply to that larger exposure, so an adverse move can consume the available margin quickly. The venue or protocol then acts to prevent the account from building a loss that other participants must absorb. Liquidation is not the same as an ordinary stop-loss: the trader chooses a stop, while the platform’s risk engine enforces liquidation under its rules.
How it works
A venue marks the position against an index or mark price rather than relying only on its last trade. It calculates account equity, maintenance margin and a liquidation threshold. When equity becomes insufficient, the engine may cancel orders, partially reduce the position or submit a forced close. Exact sequencing varies by cross versus isolated margin, portfolio offsets, collateral haircuts and contract design. The displayed liquidation price is therefore conditional, not a universal market level.
Forced closing creates market orders or auction flow in the direction of the existing move. A falling market liquidates longs, which must sell; a rising market liquidates shorts, which must buy. That feedback can accelerate price through thin order books and trigger more positions, creating a cascade. Insurance funds, partial liquidation and auto-deleveraging systems aim to manage losses when execution is worse than the bankrupt position’s remaining collateral.
On decentralized lending protocols, liquidation often means an external liquidator repays part of an undercollateralized loan and receives collateral at a discount. Oracles determine the reference price, smart contracts enforce thresholds and network congestion affects whether liquidators can act. The mechanism differs from a perpetual futures close, but both convert inadequate collateral into forced action designed to protect the wider system.
Why it matters
Liquidations explain why leveraged markets can move farther and faster than spot demand alone suggests. A rally driven partly by short covering may lose momentum when the vulnerable shorts are gone; a selloff can overshoot as long collateral is forced out. This helps separate mechanical flow from a new fundamental catalyst.
They also show why leverage changes path risk. A trader can be directionally right over a week and still be liquidated by an intraday move before the thesis plays out. For protocols and exchanges, liquidation design determines how losses are allocated during volatility.
Risks and misconceptions
Published liquidation totals are estimates assembled from venue feeds with different definitions and coverage. A heatmap commonly estimates where leverage may sit from observable data; it is not a list of guaranteed orders. Traders can add collateral, close early, hedge elsewhere or move positions. Treating a bright band as a certain price target mistakes a model for an obligation.
Liquidation engines carry mark-price, oracle, latency and liquidity risk. Cross margin can expose more collateral than a user expects; isolated margin limits one position but may liquidate sooner. In extreme gaps, execution can exceed available collateral and invoke insurance or auto-deleveraging. Leverage advertised as available is not leverage that is prudent, and a distant estimated liquidation price can move closer as fees, funding and collateral values change.
Practical example
A trader posts 1,000 dollars and opens a 5,000-dollar long. A 2 percent price decline produces roughly a 100-dollar position loss before fees, while a 10 percent decline produces roughly 500 dollars. The venue does not necessarily wait for the full 1,000 dollars to disappear; it liquidates earlier to preserve maintenance margin and cover execution risk. If many traders entered with similar leverage and thresholds, their forced sells can push through the book together and make the decline sharper.
What changes over time
Liquidation thresholds change with leverage, collateral, unrealized profit and loss, funding, fees and the venue’s risk tiers. Platforms may revise maintenance schedules, mark-price indices or insurance rules. In DeFi, governance can alter collateral factors and liquidation bonuses, while oracle and network conditions change execution.
To read a liquidation event, compare the observation window, venue coverage, price path, open-interest decline and actual market depth. A large headline total without methodology is weak evidence. What changes the interpretation is whether leverage was genuinely removed, whether spot demand followed and whether the market stabilized after forced flow ended.
